Context & Ripple Effects

In early April 2022, Terra was climbing crypto market-cap rankings while most of the market stalled, and this design explainer zeroed in on its central vulnerability: an algorithmic stablecoin whose dollar peg depended on arbitrage against LUNA, shored up only partially by newly acquired bitcoin reserves. Weeks earlier, critics had already warned that algorithmic stablecoins like UST were inherently risky because they weren't backed by assets at all (WSJ coverage of those warnings).

The mechanism failed within weeks. Once UST lost its peg, the redemption loop that was supposed to stabilize it instead minted LUNA into oblivion — supply inflated roughly 3,500% overnight, the blockchain briefly halted, and LUNA fell to $0.01, down from $120 in mid-April.

First-order effects

  • UST holders and Terra ecosystem participants bore the immediate loss as the peg broke and the stabilization mechanism — LUNA mint-and-burn plus the bitcoin reserve backstop — proved too small to absorb redemptions.
  • Terra itself was forced into emergency measures, halting its blockchain and diluting LUNA holders massively in a failed attempt to restore the peg.
